If you're reinstalling 98, I would do a format and start completely fresh. Windows collects a lot of crap over time, and installing over top of an existing installation isn't going to clear any of that junk out. Registry problems will still be there, corrupt files, old applications, etc.
To answer your question though, it could be that Windows wasn't installed to the C:\Windows directory. Do a DIR at the command prompt and see if you have a directory called WIN, WIN98, or something along those lines. You also need to make sure you have a space between the CD and \windows. That could be the problem as well.

I had formatted the drive. Also, it was seconds into the installation when I got this error prompt and then had to exit, therefore windows is not in a directory. The problem is a corrupted 'setver.exe' file...I need to extract a good one off the windows 98 cd...and having problems doing that.. -Has anybody gone through this procedure before?...

If the install can't extract the file, then trying to do it manually would likely fail as well. Check to see if the disk has any scratches. You may have to find another CD.

Instead of installing Windows 98, I suggest you install Windows XP. Windows 98 is hopelessly outdated and will give you a lot of problems running today's software.
I installed Windows XP on a very old laptop that originally came with Windows 98. It actually worked a lot better than it did with Windows 98 installed.
Like the other people said, make sure you do a FULL format, not a quick format. If you start the Windows XP install, it will offer to do a full format for you.

Michael make a great point. You know the saying, "you can't polish a turd". Thats how it is with Win98. Go to XP and save yourself a lot of hassle.
