On further investigation it seems only the dial set gets disabled when more than one set is off hook. The touchtone set can signal any other stations even if 2 sets are off hook

Yes, only one rotary phone at a time can ever work on any circuit, since it relies upon breaking (disconnecting) the loop while dialing. Another phone off-hook would shunt the dial pulses.
